Basically it stops the rear wheels driving the car unless you boot it or it looses traction, and cost a fortune when they go wrong! Haha

Does that basically mean that it's not a full time 4wheel drive system, and more an elaborate form of traction control?!

Nope it's not perm 4x4 selective bases on loss of traction works well but as said can cost a lot when gone wrong

Did audi use this system in their early quattros (mk1 TT, A3 Quattro etc). I don't get why you'd opt to have a system that would work part of the time but not all of the time?

Did vw stick with this system with the Mk5, or did they opt for permanent 4X4?

quattro is a permanent 'full fat' 4WD system. It's based on locking diffs (later torque sensing diffs).  Audi's used it becuase their engine configuration was/is longditudinally mounted.

You can't use this permanent system wth transverse mounted powertrain, so the Haldex system is used. Which uses a clutching system to mimic a centre diff. If you are running permanently like this the clutches burn out.
